THE IMPACT OF TAXATION AND CORRUPTIONON THE SHADOW ECONOMY IN UKRAINE

Ukraine is among the countries with a high level of the shadow economy, which threatens public finances by lowering tax revenues across all levels of government. Reducing the shadow economy requires identifying its country-specific determinants. Accordingly, investigating these determinants is essential for effective public policy. This paper analyses the impact of taxation and corruption on the shadow economy in Ukraine, given that, on the one hand, public discourse is dominated by the view that these factors play a decisive role in its growth; on the other hand, not all empirical studies support this view, instead attributing the primary role to other factors. The study tests hypotheses and presents empirical evidence on the effects of corporate income tax and personal income tax rates, the tax ratio, the implicit tax rate on labour, the share of VAT in GDP, the level of corruption, and GDP per capita on the shadow economy. Using correlation and regression analysis, the study confirmed that the size of the shadow economy in Ukraine is associated with the level of corporate income tax rates and the maximum personal income tax rate. However, it did not confirm the hypothesis that the implicit tax rate on labour has a significant effect on the shadow economy. The findings reveal an inverse relationship between the size of the shadow economy and both the Corruption Perceptions Index and GDP per capita. A distinctive finding of the study is the identification in Ukraine of a relationship more commonly observed in developed countries: increases in both the tax ratio and the share of VAT in GDP are associated with a reduction in the size of the shadow economy. This study contributes to the literature on the determinants of the shadow economy by providing evidence from Ukraine.
